We are always exposed to risk whenever we are聽investing. Perhaps we are happy with the current聽聽

return on our investment. However we never know聽what the return will be in the future. Have you聽聽

ever thought about a condition where our return on聽investment is commensurate with the risk involved聽?

Consider two financial assets let's聽 say Apple stock and Bitcoin as of 7th聽聽

of May 2021 according to the data from聽Yahoo Finance the expected monthly returns聽聽

are 3.31% and 6.55% respectively. In this time聽period apple has a standard deviation of 7.42%.聽聽

It is much lower compared to Bitcoin which is at聽20.2%. If we take the risk or the chance of losing聽聽
[127]
some of the investment into account then Bitcoin's聽risk adjusted return would only be 0.32. This can聽聽
[136]
be obtained by dividing the expected money return聽of 6.55% with its standard deviation at 20.2%. On聽聽

the other hand Apple yields 0.45 which is higher聽during the same period. If we assume that both聽聽
[157]
returns normally distributed then using function聽NORMSDIST in Excel the probability of losing for聽聽

Apple stock would be 32.78 percent as compared聽to the probability of losing for Bitcoin is 37.29

So if we were to choose one of them which聽 one should we choose ? Perhaps most of us聽聽
[185]
will pick Apple instead of Bitcoin. The聽 decision is most likely based on the calculation聽聽
[192]
of risk-adjusted return, a concept that聽 allows us to directly compare investment聽聽
[199]
by incorporating the risk taken to聽 produce their respective returns. Hence聽聽
[205]
it is important to estimate the risk involved聽in generating those returns. This is known as聽聽
[212]
risk adjusted return metric. If two investments聽have the same return over the same time period聽聽
[220]
then the one with the lower risk would聽 have a better risk adjusted return.

There are 14 financial assets that we use in聽this analysis namely Apple stock, Amazon stock,聽聽

Binance coin, Bitcoin against US dollar,聽 Cardano, Dogecoin, Ether, Euro against US dollar,聽聽
[246]
gold against US dollar, Litecoin, oil,聽 Ripple, Silver as well as Tesla.

This is the historical daily聽 price of those financial assets聽聽

from the 2nd of October 2017 until 7 of May 2021.聽The white horizontal lines right here represent聽聽

the mean or average of the daily聽 price. Next is daily returns.聽聽

Daily price return is simply the daily聽 change of price level. For example聽聽

if the current price is 1000 with 1200 being聽tomorrow's price, the daily price return would聽聽

be 1200 subtracted by 1000 and divided by 1000.聽It would then be equal to 20 percentage points.聽聽

Another thing i would like to show is the聽historical monthly returns over time. Same as the聽聽
[318]
previous slide these horizontal lines represent聽the mean or average of the monthly price returns.

Here is the price return indices. A price return聽index is an index that tracks the price return of聽聽

a financial asset. It normally begins at 100.聽We see the dynamic of the price return indices聽聽

from the beginning of this聽 year up until 7th of May 2021.

This chart shows the risk return profile namely聽expected monthly return against its standard聽聽

deviation or the risk. The next graph depicts聽the risk return profile changes over time.

There are many ways to calculate risk adjusted聽return. The most popular one is by using聽聽
[593]
Sharpe ratio which is calculated by聽 taking an asset return and subtracting it聽聽
[601]
with a risk-free rate which is a return that聽you could get from investing in a virtually聽聽
[610]
risk-free asset such as Treasury Bill. Here we聽assume 0% in our example and then dividing it聽聽
[620]
by the standard deviation. The higher the Sharpe聽ratio the better the risk adjusted return will be.

The Sharpe ratio has a drawback that it treats聽both upside and downside volatility equally risky.聽聽

However most investors are more聽 concerned with downside volatility聽聽
[647]
than upside volatility. That's聽 where the Sortino ratio comes in.聽聽

The key idea for the Sortino that we need to聽specify a minimum acceptable return also called聽聽
[663]
the hurdle rate. Instead of using the risk free聽rate for the Sharpe ratio. And in the denominator聽聽
[672]
instead of a plain old portfolio聽 volatility we use downside deviation.聽聽

This is the chart that shows the聽 historical level of Sharpe ratio over time.聽聽

You can see that the highest risk adjusted ratio聽for these financial assets change over time.聽聽

But most of the time the highest Sharpe ratio since聽the beginning of the year would be Dogecoin which聽聽

is getting more popular recently thanks to its聽growing list of influential celebrity endorser聽聽

who frequently voice their support for the聽cryptocurrency on social media. The most notable聽聽
[724]
celebrity endorser of Dogecoin however is none聽other than Tesla CEO as well as the words on off聽聽
