Neuroeconomics: Win or Lose $3,000? - YouTube

[6]
Hey what's up guys
[7]
Victor here with Individual聽Investor
[10]
I just finished reading this book聽聽
[12]
Your Money & Your Brain
[14]
By Jason Zweig
[16]
and聽I really really liked it聽
[18]
This book basically聽
[20]
covers the concept of "Neuro-economics"
[23]
and how the emotional part of your brain聽聽
[27]
is actually your biggest enemy when making聽
[30]
investment decisions or any sort of decision聽聽
[32]
involving money 聽
[34]
because of our tendency to get聽overly excited with the prospects of making聽
[39]
money or overly afraid of the possibility of聽losing money
[45]
This book is full of examples and聽聽
[47]
experiments so what I'd like to do is take one聽
of the examples from Chapter 9 titled:
[53]
"Regret" and share it with you guys 聽
[55]
Imagine that you have聽to choose between winning $3000
[59]
100% for sure right now聽
[62]
or taking a gamble with an 80%
[66]
chance of winning $4000
[69]
and a 20% chance of winning zero
[76]
if you are like most people
[77]
what makes sense is to聽take $3000 right?
[81]
why not?
[82]
you can聽聽have $3000 guaranteed right聽now 聽
[85]
So, give me the $3000
[88]
Now, let's talk about scenario two 聽聽
[90]
Here you have to聽choose between losing $3000
[95]
guaranteed you lose them right now
[97]
or聽taking a gamble with 80% odds聽聽
[102]
of actually losing $4000
[105]
or a 20%聽chance of losing zero nothing
[110]
What would you do?
[114]
Here, if you're like most people you聽probably want to take the chance聽聽
[118]
right? you have a 20% opportunity of losing聽nothing here so 聽聽
[122]
that's what makes sense
[123]
Well, for those two scenarios we actually went with the聽emotional decision 聽
[129]
the decision that made us feel聽
[131]
safer and more comfortable
[133]
But, if now聽we take a look at the same scenarios and聽聽
[136]
we actually apply some basic math and some聽logic
[140]
you'll find that actually what makes聽聽
[142]
most sense is actually to do the opposite
[145]
of what聽we just did
[147]
So, let's revisit scenario one again聽聽
[150]
and now calculate the cost of actually taking聽
the gamble聽聽
[154]
If we take the gamble and we decide
[157]
to go for the $4000 with聽80% chance of success
[162]
the cost of that option is 80% x $4000 = $3200
[170]
$3200 is more than $3000
[174]
which is what you would get聽聽
[175]
if you just choose to go with聽$3000 guaranteed聽聽
[179]
So, in this case
[180]
you have to go with the option聽of taking the gamble
[184]
because it has a greater cost here聽聽
[188]
If you compare the two options聽fairly
[190]
Now, for scenario two it's actually聽聽
[194]
The same math 聽聽
[196]
and the cost of losing $4000 is $3200 as well
[205]
So, as counter-intuitive as it sounds
[209]
what聽you should do for scenario two is actually聽聽
[213]
take the option of just losing $3000 straight 聽
[217]
because if you go with a gamble聽
[220]
then the cost of that option is actually higher聽
聽
[223]
$3200 than losing your $3000
[229]
So, the math is pretty clear
[230]
and what is also聽clear is that the emotional part of the brain聽聽
[234]
can cloud our logic or judgment especially聽
when trying to make decisions that potentially聽聽
[240]
involve losing money
[241]
If you're still not too聽comfortable or convinced that this logic is聽聽
[246]
the best way to go let's extrapolate the two聽
scenarios and imagine that instead of having聽聽
[252]
to make that decision once 聽
[253]
you have to make that聽decision 100 times or 1000 or even 10000 times聽
[260]
What would you do then?
[262]
The only way you can聽guarantee that you will be better off on聽聽
[266]
average after all those iterations
[269]
is actually聽by going with the math and the probability聽聽
[272]
This is no different than having to toss聽
a coin a hundred thousand times and having聽聽
[277]
to guess on average
[279]
what the outcome of the聽task would be
[281]
All right, I hope that you guys聽聽
[283]
enjoyed this little exercise
[285]
and also聽that you learned something new today聽聽
[288]
