Accounting. This video describes how to聽 use differential analysis to make important聽聽

decisions within companies. It, differential聽 analysis, and it's often by the way called聽聽
[16]
incremental analysis, differential or incremental聽 revenues and costs represent the difference in聽聽
[22]
revenues and costs between two different courses聽 of action. And I'm going to show you on the next聽聽
[27]
slide what this typically looks like. But we're聽 looking at alternatives and trying to figure聽聽
[31]
out which alternative is best for the company.聽It is often used to make the following types of聽聽
[37]
decisions that you see here. For example, we聽 might want to decide on whether to make a聽聽
[43]
product internally or to buy it from the outside.聽 That is often called outsourcing. Maybe we want聽聽
[48]
to have somebody outsource the production of our聽 products, or perhaps we would prefer to make them聽聽
[53]
internally. We want to assess the costs that are聽 differential to each of those alternatives. Some聽聽
[58]
companies also want to take a look at whether to聽 keep product lines or to drop product lines. So聽聽
[63]
for example, we could be a hardware store and we聽 carry an outdoor furniture product line, and we聽聽
[68]
carry a plumbing product line. And we can look at聽 those product lines to see if it makes sense to聽聽
[73]
keep both of them or perhaps to drop one of those聽 product lines. Thirdly, we might want to decide聽聽
[80]
on keeping or dropping customers. It may be that we聽 have some customers that we're not sure if they're聽聽
[85]
profitable or not and we want to assess that. And聽 there might be some customers that we determined聽聽
[89]
to be unprofitable in which case we may choose to聽 drop that customer. So that is another way to use聽聽
[95]
differential analysis. And then lastly, we may get聽 some special orders from customers and we have to聽聽
[101]
decide does it make sense to take those special聽 orders on or to reject those special orders.

those separate videos. Here we are just looking聽 at in general what differential analysis is all聽聽

about. So what does the format look like in聽 performing differential analysis. This is a聽聽
[131]
fairly good generic example of the format that聽 is often used by companies that are performing聽聽
[137]
differential analysis. So this example here,聽 relates to a decision about whether to keep聽聽
[143]
or drop unprofitable customers. And we essentially聽 have two different alternatives. Here is alternative聽聽
[151]
one. And alternative one is to keep all our current聽 customers. And then the second alternative is to聽聽
[158]
drop any unprofitable customers that we might聽 have. And we are not sure if you know it says that聽聽
[164]
it's unprofitable here but we are not certain that聽 dropping what we think are unprofitable customers聽聽

is actually the best approach for us. And again聽 I talked about this in much more detail in a聽聽
[173]
separate video. But this is the general format of聽 differential analysis. And then the third column聽聽
[179]
shows the actual differential amount between聽 each of these two alternatives. And the last聽聽
[185]
column shows us whether alternative 1 in聽 this example, keeping all customers, whether聽聽
[191]
alternative 1 is higher in terms of sales聽 revenue, over here, higher in terms of variable聽聽
[197]
costs, and contribution margin, and fixed cost. And聽 actually what we'll see here is alternative 1

is lower in profit. So this is the format that聽 we typically use and you'll notice that we're聽聽
[208]
looking at a contribution margin income statement聽 format here. And I have a separate video on what聽聽

mean by contribution margin income statement.聽 In any case, we're looking at each of these聽聽
[220]
alternatives, alternative 1 and alternative聽 2, and the profit associated with each.

And you will notice that alternative 1 has profit聽 of $1,300,000 and alternative 2 has profit聽聽
[232]
of $1,320,000. And therefore alternative 2 is the聽 best. It has, alternative 1 has lower profit聽聽
[241]
by $20,000. So we prefer alternative 2. Again, take聽 a look at the videos that show this type of an聽聽

analysis in detail. This is just to give you a聽 sense of what differential analysis looks like.
