Saturday for the first time since late 2020, in a聽 fresh sign that the sell-off in crypto currencies聽聽

is deepening. The S&P 500 year-to-date is down聽 23.1 percent. What are we going to do about this聽聽
[45]
crisis? Well traditionally within retirement,聽 let's use that as an example, they have the聽聽
[51]
60/40 portfolio: 60% shares, 40% bonds. Why? Why聽 do they have this mix? Well the theory is that聽聽
[60]
bonds and stocks should not be correlated, right?聽 So when your stocks, which is your growth engine,聽聽
[66]
dives, then your bonds should in fact be going聽 up. That's the theory anyway. And, therefore,聽聽
[72]
it should smooth out your return over time.聽 And particularly if you're in retirement,聽聽

or approaching retirement, then that sort of聽 smoothing out can be very important. Is that聽聽

true? Are stocks and bonds actually uncorrelated?聽 Is it a good idea to have both: a mixture of them?聽聽

What about bitcoin? Is bitcoin and stocks, the聽 S&P 500, correlated or uncorrelated? Let's think聽聽

about that. And what does correlated mean anyway?聽 Correlated means having a mutual connection. So as聽聽

the price of A goes up, the price of B goes up as聽 well. And they fall together. They rise and fall,聽聽

not exactly, but closely in sync over time. Now,聽 that can lead to some problems and some benefits.聽聽

And I'll tell you about them. Bitcoin and the S&P聽 500 will either be one of three things. They'll聽聽

either be correlated, which means they rise and聽 fall together. They will be inversely correlated,聽聽

which means as one goes up the other one聽 automatically goes down by the same amount.聽聽

Or they could be unrelated at all. So one goes聽 up the other one stays still for example. Each聽聽
[154]
of these has some benefits and some disadvantages.聽 If they're not correlated, if they're inversely聽聽

correlated, then they can act as smoothing,聽 as we've discussed with the alleged stocks and聽聽
[165]
bonds. If they're not correlated at all, then it's聽 not so much a smoothing function but it does mean聽聽

you're having assets which won't be affected聽 by the same conditions. So if the market is聽聽

in crisis for stocks, and the market isn't in聽 crisis for bitcoin, then owning both can make聽聽

sense. But only if that's true. On the other hand,聽 if they're closely correlated then, well, why own聽聽

both? Because if they're both going to fall and聽 rise together, well pick your favorite one, and聽聽

invest in that. So we know what correlation means:聽 rising and falling in sync. But statistically,聽聽

correlation is actually measurable. Between plus聽 one and minus one, with zero being in the middle.聽聽

So if correlation is perfectly correlated,聽 meaning they rise and fall together, you will聽聽

get the answer of one. If they're not correlated聽 at all, you'll get zero. Inversely correlated,聽聽

meaning one goes up the other one goes聽 down, you'll get minus one. Let's take a few聽聽

examples. Watching Netflix versus a lightning聽 strike. Correlated or uncorrelated? Hopefully聽聽

uncorrelated. If it's correlated in your,聽 case you've got big problems. That would be聽聽

a correlation of zero. You watching Netflix and聽 you eating snacks. Correlated or uncorrelated?聽聽

Correlated. Let's say, a correlation of 0.85. What聽 does that mean? It means well mostly you don't eat聽聽

snacks every time you watch Netflix - well maybe聽 you do - but if we say 0.85, it means mostly you聽聽

do but not always. You watching Netflix versus you聽 watching YouTube. A correlation of -1. Why? Well聽聽

if you're watching Netflix, then you don't have聽 time at that point in time, to watch Netflix.聽聽

So you're watching one or the other. Therefore,聽 they are inversely correlated. A correlation of聽聽

minus one. Let's have a look at the three outcomes聽 for the S&P 500 versus bitcoin. If the correlation聽聽

works out to be minus one, that is good. If it聽 works out to be zero, that could be good as well.聽聽

But one is bad. And we don't want one. I聽 have personally collected all the data from聽聽

both bitcoin and the S&P 500, from the 19th of聽 June 2017, right up to the 19th of June 2022.聽聽

So right up to now. I've got the last five years聽 worth of raw data, and I'm not afraid to use it.聽聽

Here is the raw data in a spreadsheet. In the聽 second column we have the S&P 500 closing price.聽聽

And the bitcoin is beside that closing price.聽 And as we go down and down and down throughout聽聽

the different dates, through all five years.聽 All the raw data is there. There is a slight聽聽

wrinkle that I've corrected for. The S&P 500, the聽 share market, is only open for five days a week.聽聽

Bitcoin trades seven. So what I've done is聽 I've taken the five days from the S&P 500,聽聽

looked up the dates, the prices for the dates聽 from bitcoin, and have matched them on those five聽聽

days a week. So we've sorted that out. Let's pop聽 them beside each other, and see if we can figure聽聽
[346]
out whether they're correlated or not. And here is聽 the chart. Oh! In orange, we see bitcoin. In blue,聽聽
[353]
we see the S&P 500. But it's just a big, thick聽 line down the bottom! That doesn't help me! What聽聽

has gone wrong? What has failed? The answer is the聽 scale is all off. We've just plotted the data raw.聽聽

But that doesn't make good for good graphing. Fear聽 not. I will fix that. So I've done the data again.聽聽

This time, I've looked at the maximum and the聽 minimum of the S&P 500 throughout that period.聽聽

The maximum and minimum of bitcoin throughout聽 that period. That is zero. That is a hundred聽聽
[385]
percent. And we've remapped all the numbers, so聽 it falls within that range. Now we're comparing聽聽
[392]
range against range. And so the actual, absolute聽 values, no longer matter. And we can compare聽聽

them. Can I show that in graph form? Yes I can.聽 I've rescaled the numbers. I've plotted them聽聽

together. And here, let's have a look. Once again聽 in orange, it is bitcoin. The S&P 500 is in blue.聽聽

And you can see, yeah, they are rising聽 and falling. On the right hand side,聽聽

they're both going up together. On the left聽 hand side, they're both meandering fairly flat.聽聽

From the graph, can I tell exactly how correlated聽 they are? No. Visually I can see they're fairly聽聽

correlated. So what is the correlation between聽 the S&P 500 and bitcoin? We've got the raw data.聽聽

We can pop in a spreadsheet function, that will聽 actually do the math for us, and tell us exactly聽聽

how correlated they are. Remember, minus聽 one is good. Zero is good. One is bad. Or聽聽
[442]
anything close to one is bad. The answer of聽 how correlated the S&P 500 versus bitcoin is聽聽
[449]
0.913354452577812. In other words, 91 percent!聽 Oh! Bitcoin and the S&P 500, are highly correlated聽聽
[462]
together. This was the worst possible outcome.聽 Zero was okay. Minus one okay. Anything close to聽聽
[471]
one is basically causing us problems, and problems聽 we have. So what we've discovered is that bitcoin聽聽
[479]
does not perform the function of insurance.聽 So when something goes wrong with the S&P 500,聽聽
[484]
owning bitcoin does not help! Why well that would聽 be a correlation of -1. It doesn't have that.聽聽

Also owning both assets to give you variety,聽 does not help, because that would be correlation聽聽
[496]
of zero. They'll be uncorrelated. And they聽 are 91 percent correlated. So why is bitcoin聽聽
[502]
and the S&P 500 possibly correlated? Why? Well聽 they both work on the same drivers. They are聽聽
[510]
fear and greed, supply and demand. It's聽 affecting both markets at exactly the same time.聽聽

Largely because you've got the same investor聽 group. No. Not all people who invest in shares聽聽
[522]
invest in bitcoin. But enough of them do.聽 And the fear response and the greed response,聽聽
[527]
are triggering both groups at the same time. So if聽 they're not uncorrelated, and, therefore, owning聽聽
[533]
both assets really doesn't make sense, which asset聽 is better. Is bitcoin better? Is S&P 500? Tell聽聽

me. Which one has performed best over time? Can聽 you give me the data? Yes I can. In graph form.聽聽

Year to date, here is the graphs. We have the聽 S&P 500 in red, and in blue we have bitcoin. And,聽聽

oh! Well, you can see they've both gone down.聽 Bitcoin's in a bit of a crash at minus 70.23聽聽

percent. The S&P 500 is down minus twelve point聽 twenty percent. So far, winner: S&P 500. Let's go聽聽

further. If we take an entire year, we find that聽 bitcoin has, in fact, outperformed the S&P 500.聽聽

59% for bitcoin, and 5% for the S&P 500. So over聽 12 months, winner: bitcoin. Over two year period,聽聽

we find that, well, S&P 500 has almost flatlined聽 relative to bitcoin. Bitcoin has rushed all the聽聽

way up, up. Oh. Bit of a dip. Basically two聽 camel humps, and then down, down, down, down,聽聽

down. 93% over two year period. That's 93%聽 in total. Not 93% annualized. And the S&P 500聽聽
[602]
has grown a respectable 18% over two years. But聽 not as impressive as 93. I can go further. Five聽聽
[609]
years. Well, bitcoin has done amazingly well over聽 that period. 593 percent versus the S&P 500s 50%.聽聽

So why has bitcoin outperformed the S&P 500聽 over these five year period? Well it's novelty,聽聽
[623]
basically. Bitcoin is the new kid on the聽 block. People have jumped on the hype wagon,聽聽
[629]
and followed it all the way up to the top. And聽 now it's crashing and coming all the way down.聽聽

But that's basically why it's outperformed.聽 Just because it's new, and it's been hyped.聽聽

So what can I tell about the future between these聽 two? Well if we look at the graphs individually,聽聽

this is what we see. If we look at the S&P聽 500, we notice that the graph is actually聽聽
[648]
going all the way up to the right. Sure it's聽 come down a bit. But the trajectory, overall,聽聽

seems to be in growth mode. If we look at聽 bitcoin, on the other hand, it was flat,聽聽
[657]
flat, flat. Massive hype and jump there. A bit聽 of a camel's hump. And now it's going down, down,聽聽

down. That graph alone, does not inspire me聽 with confidence. It doesn't have the smoothness.聽聽

It doesn't have the onward trajectory upward, that聽 I'm noticing with the S&P 500. So which is better?聽聽

Is the S&P 500 better for you? Or is bitcoin?聽 They're not actually the same investment class.聽聽

One is a currency and one is speculation. The聽 other one is ownership in real companies. And it聽聽
