What is net profit margin? Net profit margin or聽
net margin is a business's net profit divided by聽聽

its revenue it's a profitability ratio that聽
measures how much net profit a business is聽聽

able to generate for each dollar of revenue earned聽
usually net profit margin is shown as a percentage聽聽

so we can multiply this by 100. before we jump聽
into the example let's take a moment to refresh聽聽

ourselves on a couple of things first profit we聽
can find profit in a business's income statement聽聽

the financial report that summarizes its revenues聽
and expenses over a period of time profit is the聽聽

financial gain generated in a business when its聽
revenues are bigger than its expenses but what is聽聽

net profit? The problem with this income statement聽
is that businesses often have several different聽聽

types of expenses to get a better understanding聽
of these costs we can expand it at the top we聽聽

subtract the direct cost of sales which gets聽
us to gross profit then we remove all of the聽聽

operating expenses like research and development聽
selling general and administrative expenses聽聽

depreciation and amortization which leaves us with聽
operating profit then at the bottom we take away聽聽

interest and tax to reach net profit also known聽
as the bottom line all right then so what is聽聽

net profit margin? Net profit margin is net profit聽
divided by revenue it tells us how much net profit聽聽

a business is able to generate for each dollar聽
of revenue earned it takes into consideration聽聽

all of the businesses expenses that we can see聽
above the bottom line in the income statement聽聽

that's the fundamental difference between net聽
profit margin versus the other margin ratios聽聽

so let's have a crack at calculating net profit聽
margin this is the income statement for a tech聽聽

company called MAD it summarizes their revenue聽
earned and expenses incurred over the past year聽聽

how do we work out MAD's net profit margin?聽
We'll start with revenue MAD earned one billion dollars聽聽

during the course of the year and on the聽
bottom line we can see that they generated聽聽

120 million dollars in net profit after deducting聽
all of their expenses so MAD's net profit margin聽聽

is 120 million dollars in net profit divided聽
by 1 billion dollars in revenue that means they聽聽

generated 12 cents of net profit on each dollar of聽
revenue they earned which is 12% if we multiply by聽聽

a hundred but before you click away let's make聽
some comparisons first we'll look into MAD's聽聽

year on year movement in net profit margin these聽
are MAD's income statements for the last two years聽聽

on the left we have the current year where聽
they generated 120 million dollars in net聽聽

profit on one billion dollars of revenue a 12%聽
net profit margin which we worked out already聽聽

and on the right we have the previous year聽
in which MAD generated 49 million dollars in聽聽

net profit from 700 million dollars in revenue 49聽
million divided by 700 million is a seven percent聽聽

net profit margin so year on year MAD managed聽
to improve their top line revenue by 300 million聽聽
[220]
dollars and they were able to increase their net聽
profit margin by five percent this resulted in聽聽
[227]
a huge 71 million dollar increase in their net聽
profit on the bottom line but how do they fare聽聽

against similar businesses? Here are the current聽
year income statements for MAD and INLET a direct聽聽

competitor in the same industry straight away聽
we can see that INLET earned much more revenue聽聽

7.8 billion dollars they also managed 1 billion聽
872 million dollars in net profit but how does聽聽

their net profit margin compare against MAD's 1.872聽
billion dollars divided by 7.8 billion dollars聽聽

is 0.24 or 24 percent聽
which is significantly more than MAD's 12 percent聽聽

so INLET is earning more revenue and they're聽
converting a higher proportion of that revenue聽聽

into net profit what can cause a decrease in net聽
profit margin well we know the net profit margin聽聽

is net profit divided by revenue in the income聽
statement we saw that net profit is equivalent to a聽聽
[294]
business's operating profit less its interest and聽
tax expenses if we split out these fractions and聽聽

divide operating profit by revenue then we can see聽
that net profit margin is the same as operating聽聽

profit margin minus interest expenses divided聽
by revenue minus tax expenses divided by revenue聽聽

so there are a few factors that could cause聽
a decreased net profit margin first the聽聽

businesses operating margin could have decreased聽
alternatively the interest or tax expenses could聽聽
[329]
have risen as a proportion of revenue what聽
causes an increase in net profit margin?聽聽

well the equation is the same as before but we聽
can spin the arrows around operating profit margin聽聽
[342]
could have increased which would flow through聽
and have a direct impact on net profit margin聽聽

alternatively the businesses interest or tax聽
expenses might have dropped as a proportion of聽聽
[354]
