What is an Annuity? Are Annuities a Good Investment? Basics of an Annuity, a Whiteboard Animation - YouTube
Channel: Learn to Invest - Investors Grow
[0]
it is estimated that more than two
[2]
trillion dollars are held in annuities
[4]
today in this video we're going to
[6]
quickly try to answer a few questions
[8]
what is an annuity how can we use
[11]
annuities and are annuities a good
[13]
investment let's get started so what is
[16]
an annuity well an annuity is an
[18]
investment type some might even call it
[20]
a type of insurance so here's how it
[23]
works let's imagine that we are an
[25]
investor who wants to go ahead and buy
[26]
an annuity as investors in annuities
[29]
they might also call us an annuitant or
[31]
an annuity owner so here is what we need
[34]
to know as far as the basics of
[36]
annuities so we go to an insurance
[38]
company to buy an annuity and we're
[40]
going to have to pay the insurance
[41]
company for this annuity they call this
[43]
payment the premium we can look at this
[46]
as our initial investment the insurance
[48]
company will take that premium and
[50]
invest it maybe in the stock market
[52]
maybe in the bond market or probably
[54]
both generally the insurance companies
[57]
tend to focus on fairly safe investments
[59]
but either way they're going to invest
[61]
it
[61]
so as the annuity investment account
[64]
grows at some point payments are going
[67]
to be made to us but how much well there
[70]
are a few key factors that will
[72]
determine how much we will receive as
[74]
the annuity owners first how much time
[77]
can the insurance company invest the
[79]
money before we expect to receive
[80]
payments let's imagine two scenarios in
[84]
scenario one we want to start receiving
[86]
payments as soon as possible they call
[89]
this an immediate annuity and in
[91]
scenario two we want to receive payments
[93]
in twenty five years when we retire this
[96]
is called a deferred annuity so clearly
[98]
the payments that we will get as the
[100]
annuity owner if we defer twenty five
[102]
years should be higher than if we start
[104]
receiving payments soon since the
[106]
insurance company can invest our initial
[108]
annuity premium for longer by the way
[110]
this money will grow tax-free for us
[113]
until we start receiving payments from
[115]
our annuity another consideration for
[117]
both scenarios affect how the payments
[118]
are determined first we can receive a
[121]
fixed payment which means that the
[123]
annuity investor will receive a payment
[124]
that stays the same every month or every
[127]
quarter or every year the frequency is
[130]
our choice or we can go with a very
[133]
all annuity with a variable annuity the
[136]
payments made to the annuity owner will
[138]
change generally based on some
[140]
underlying factor maybe the annuity is
[143]
tied to an index like the sp500 or an
[146]
interest rate like the ten-year US
[147]
Treasury rate really it could be tied to
[150]
anything but we will know what it's tied
[152]
to at the start of the annuity before we
[153]
buy it now the next question is how many
[156]
payments will we get well there are a
[158]
few choices here
[159]
perhaps we are utilizing this annuity
[161]
for retirement and we want the payments
[163]
to begin when we're 65 and we want the
[165]
payments to last until we pass away well
[167]
in this scenario the insurance company
[169]
will determine our life expectancy and
[171]
will tell us the amount of each of our
[173]
payments assuming it's a fixed payment
[175]
now that payment will be much higher if
[177]
we go for the advanced life deferred
[179]
annuity and in that scenario we don't
[181]
start getting payments until we are
[183]
let's say 85 years old and this makes
[185]
sense if we think about it first the
[187]
insurance company will expect to make
[188]
fewer payments to us and second they're
[191]
going to have the money even longer to
[192]
invest therefore the investment account
[195]
can continue to grow another choice is
[197]
for us to pick a certain term maybe we
[200]
need payments every month for five years
[202]
or ten years or whatever we might choose
[203]
so as we could see and the new 'ti has a
[206]
lot of choices and they're very
[208]
customizable from situation to situation
[210]
so are annuities a good investment well
[214]
they can be a great investment if they
[216]
sit our needs well but there are a few
[218]
things that we should be aware of first
[220]
oftentimes annuities come with higher
[222]
fees perhaps the fee from an annuity
[225]
itself is low maybe it's just 10 basis
[227]
points which would be the same as 1/10
[230]
of 1% on an annual basis but many times
[233]
there will also be investment management
[236]
fees perhaps there's an insurance fee or
[238]
some other benefits fee it really
[240]
depends on the situation
[241]
often the more we customize it the
[243]
higher the fees at the end of the day
[245]
annuities can be beneficial since they
[247]
have no investment limits like
[249]
traditional retirement accounts but they
[251]
often come at the expense of higher fees
[253]
so if annuities are something you're
[255]
interested in be sure to shop around try
[258]
to compare the fees try to understand
[260]
where the return on investment is going
[262]
to come from and what insurance company
[264]
is offering them many annuities are not
[266]
in fact so if the insurance company goes
[269]
under well that could hurt us in a
[271]
serious way plus many annuities cannot
[273]
be closed early without incurring huge
[275]
fees so that should be considered as
[277]
well on the flip side a well executed
[280]
annuity provides many people with the
[282]
consistent payments that they need to
[284]
provide them with the stability they've
[285]
always wanted and that wraps up the
[287]
basics of an annuity hopefully you have
