Today we are specifically talking about annuities.聽聽

There's a lot of confusion in the world聽
around annuities are they good are they bad聽聽

there's so much conflicting information so聽
to get started let me ask you a question聽聽

if you could have your dream perfect investment聽
what would it be okay let's list out some of the聽聽

attributes of the perfect investment would聽
certainly like to have high returns right聽聽
[62]
no market risk whatsoever that'd be nice tax聽
deduction tax-free growth tax-free distributions聽聽

would be great basically we want everything聽
tax-free it'd be nice if it was all guaranteed聽聽
[76]
it would also be nice if we didn't have聽
required minimum distributions to worry about聽聽
[81]
no penalties of any kind no fees of any kind聽
and we had complete liquidity complete use聽聽
[88]
of our money anytime in any way that we wanted聽
that would be a perfect investment would it not聽聽
[95]
so does it exist and the answer is聽
of course it does not exist however聽聽
[102]
all of these attributes that are listed here they聽
are available in different types of investments or聽聽
[111]
different types of financial tools or products聽
and so it's understanding the trade-offs
[119]
so before i get too deep into this聽
just a disclaimer i live in a very聽聽

regulated world right and this information is just聽
educational don't take it as any personal advice聽聽

is how many different investment options there are聽聽

there's a lot of different financial tools聽
a lot of different products out there聽聽

and how do you get the right mix and how do聽
you know what's best for you well to simplify

the discussion i like to categorize them as red聽
tools or green tools so so in my book we refer聽聽
[171]
to red investment tools and green investment聽
tools so the red tools would be anything that聽聽
[178]
is subject to market risk so we're talking about聽
stocks bonds mutual funds real estate commodities聽聽
[185]
okay anything that can depreciate in value as an聽
investment it has some risk it has market risk聽聽

associated with it right so those are what we call聽
red tools and then we have green tools that are聽聽
[198]
also available in the world today right and these聽
are mostly provided through insurance companies聽聽
[204]
such as life insurance annuities and some bank聽
products it's just cds and so those would be聽聽
[211]
what we call the green tools because they have聽
no market risk they come with certain guarantees聽聽
[217]
where the principle is is protected and guaranteed聽
against any market loss so which is better well聽聽
[224]
it completely depends on your situation right so聽
one of the important things you want to understand聽聽
[231]
is that the licensing requirements for financial聽
advisors that deal with red tools is entirely聽聽
[238]
different than the licensing requirements for聽
those that deal with screen tools and they have聽聽
[245]
different regulating bodies um and they really聽
are kind of two different worlds different camps聽聽
[251]
two different types of institutions that deal with聽
red tools or green tools and so you tend to get a聽聽
[259]
lot of bias so if you're working with an advisor聽
and he specializes in red tools and only red tools聽聽
[266]
he's going to be very biased towards red聽
tools because that's what he does right聽聽
[270]
and and vice versa if you have someone that聽
deals with and specializes in annuities for聽聽
[274]
example or life insurance then that then聽
they really specialize and focus on those聽聽
[279]
strengths that their products have to offer聽
and so you really get this strong bias going on聽聽

and but what's best what's best for you what聽
you really want when it comes to looking for聽聽
[293]
a financial advisor is you want someone who's聽
experienced with both and has all of the tools so聽聽
[303]
then you you can know if you're truly getting聽
someone that's non-biased so for example聽聽
[307]
i'm a red tools investment advisor we manage聽
millions of dollars for our clients investments聽聽
[314]
but i'm also very experienced on the green聽
side tools and it's it's typically going to be聽聽
[319]
a combination of the two and understanding the聽
differences that really makes a big difference聽聽
[327]
so if we look at traditional asset聽
allocation it's it's basically a聽聽
[331]
combination of stocks and bonds right well聽
why would we have bonds in a portfolio聽聽
[338]
well because we don't want if you have all stock聽
portfolio then that's going to be too risky right聽聽
[343]
you want to head into your retirement years聽
with 100 stocks um you know that's just very聽聽
[348]
very risky and you could run out of money聽
prematurely with all with a whole variety of聽聽
[353]
market turndowns that could could happen and聽
so using traditional asset allocation red tools聽聽
[361]
you're going to have to have some bonds so the聽
problem is that bonds they ain't what they used聽聽
[368]
to be you know it's because interest rates are聽
so low so when you have a retirement account聽聽
[377]
the question is how much of it can you take out聽
in retirement what is the withdrawal rate well聽聽
[384]
the safe withdrawal rate has been for years it's聽
been around four percent some advisors will say聽聽
[389]
between four and six percent depending on the age聽
in which you retire but new studies show that if聽聽
[397]
you use the four percent rule today um 57 percent聽
of people will run out of money prematurely聽聽
[405]
and so instead of it's no longer four percent it's聽
now more like two percent is the safe withdrawal聽聽
[411]
rate well what has changed a couple of things聽
have changed the key factor being interest rates聽聽
[417]
um the other thing that has changed is聽
longevity we live longer we need our聽聽
[420]
money to last longer and now with historically聽
low interest rates it really creates a problem聽聽
[427]
when we're using strictly traditional聽
asset allocations our model so if we go聽聽
[432]
back to 38 years 1982 i was just graduating high聽
school it's hard to believe it's been 38 years
[442]
but interest rates were聽
really high if you'll remember聽聽
[446]
and ever since then the trend with interest聽
rates has been down and so when interest rates聽聽
[452]
are going down that means we're in a bull聽
market for bonds and so we've had decades聽聽
[458]
where bonds have been really great and they've聽
provided a nice yield they've provided a great
[466]
diversification against stocks and the traditional聽
asset allocation model worked really well聽聽
[472]
well things have changed times have changed and聽
the interest rates now are as low as they've ever聽聽
[478]
been in my lifetime and so what does that mean聽
if you have a low when you when you own bonds聽聽
[486]
really low interest bonds and we聽
start to have any type of inflation聽聽
[490]
you're going to lose money bonds do not perform聽
well at all in an inflationary environment聽聽
[498]
and even if there is no inflation you're not聽
you don't get anything from bonds anymore聽聽
[503]
right because the yield is so low here's a quote聽
from ray dalio investors would be crazy to hold聽聽
[509]
bonds right now you might know this guy ken聽
langone he's uh founder of home depot he says聽聽
[517]
who in their right mind would be buying bonds聽
now and so one of the things that's another聽聽
[524]
really important concept here to understand is聽
that when when you're preparing for retirement聽聽
[531]
we call these the accumulation years and so聽
saving and preparing for retirement to get to聽聽
[538]
the goal of retirement is really not the goal the聽
goal is to get all the way down the other side of聽聽
[543]
the mountain right so once you retire you need聽
your retirement nest egg to get you all the way聽聽
[550]
down the other side of the mountain which could聽
be two three decades in retirement right and so聽聽
[558]
most financial advisors they live in the聽
accumulation side of the mountain and so聽聽
[564]
if you're talking about annuities annuities聽
don't generally fit on the accumulation side聽聽
[569]
for a number of different reasons but once you get聽
start to approach retirement and we and we need to聽聽
[575]
plan out our retirement income and we need to make聽
sure that we have that income that won't run out聽聽
[583]
now it's there's a whole different聽
set of skills that comes into play聽聽
[587]
this is what we call distribution聽
planning and if you just simply use聽聽
[590]
like a four percent rule or something you're聽
going to end up running out of money prematurely
[597]
so let's talk about green tools for a minute聽
okay we're going to talk about annuities that's聽聽
[602]
that's the purpose of this video it's important to聽
understand that annuities have evolved a lot over聽聽
[608]
the years there's been a lot of new innovation聽
and many of the talking points for those who聽聽
[616]
are critical of annuities they're using the same聽
talking points that they were using in the 80s聽聽
[621]
and i've watched the progression over the years聽
and it's the same exact talking points now many聽聽
[627]
of them are true and accurate a lot of the聽
time when they're talking about annuities聽聽
[633]
they're talking about certain types of annuities聽
and they're they're excluding the newer types聽聽
[639]
and so you really have to unlearn as yoda聽
says what you have learned because things聽聽
[645]
have changed and circumstances have changed there聽
are basically three different types of annuities聽聽
[652]
you have fixed annuities variable annuities聽
and now we have fixed index annuities聽聽
[659]
there are pros and cons to to all of these the聽
variable annuities are are basically investments聽聽
[666]
in mutual funds they call them sub accounts but聽
it's you can still lose it's really not a it's not聽聽
[671]
it's not a true green tool although they do聽
have some guarantees you can still lose money聽聽
[677]
in a variable annuity variable annuities are full聽
of fees i don't ever recommend variable annuities聽聽
[685]
now fixed index annuities specifically the ones聽
that have been developed in just in recent years聽聽
[692]
it's it's really become a game changer聽
because you can now get a fixed index annuity聽聽
[697]
where you have a guarantee of no loss in聽
the market regardless of what interest rates聽聽
[703]
do regardless of what the stock market聽
does can't lose but the money can grow聽聽
[709]
surprisingly well based on the performance of the聽
market index or indexes and i know there's a lot聽聽
[718]
of information there and i can't go into all the聽
details but annuity companies use stock options聽聽
[726]
in an environment where they can guarantee聽
you you won't lose but when the market's up聽聽
[731]
they exercise the stock options they聽
they realize gains they're able to聽聽
[735]
share those gains with you so it's fairly聽
complex how it's all done but the end result is
[744]
a very very conservative way to invest now聽聽
[748]
you never compare annuities with stock聽
market returns or with the stock market聽聽
[754]
because they're two entirely different things聽
what you want to compare annuities to are bonds聽聽
[762]
so we're talking about the bond portion of a聽
portfolio it's the portion of your portfolio聽聽
[767]
that you want it's the safe money it's the sleep聽
well at night money it's not we're trying to you聽聽
[774]
know chase after the highest returns it's the safe聽
so so the alternative to a fixed annuity would be聽聽
[780]
would be bonds low interest bonds well we can聽
do a lot better with fixed index annuities聽聽
[787]
nowadays that have no fees or very low fees聽
in comparison to bonds when you're in your聽聽
[793]
distribution years you have market risk you have聽
a new risk sequence risk i have a different video聽聽
[799]
where we specifically address sequence risk聽
it's a very important concept to understand聽聽
[804]
and we have longevity risk and i'm actually going聽
to make a new video on that subject but we live聽聽
[809]
longer and most people are living longer than聽
they anticipate living and so that creates a聽聽
[815]
financial issue we need our money to last longer聽
so with a an annuity the right type of annuity聽聽
[825]
it can possibly really solve a problem for聽
you take risk off the table now i haven't聽聽
[831]
even mentioned one of the the biggest advantages聽
to annuity and that is guaranteed income for life聽聽
[838]
so it creates a source of income that聽
you cannot outlive and we can actually聽聽
[846]
get more money out of an annuity than we can bonds聽
a significant amount you would need 200 or 300 000
[858]
in bonds to do what you could accomplish聽
with a hundred thousand dollars in an annuity聽聽
[863]
now how's that possible it has to do with聽
how long you live so if an annuity if you聽聽
[870]
put a certain amount of money into annuity and聽
it's it grows and is is gaining interest and聽聽
[876]
whatnot and then you you have this income stream聽
the income stream is also increasing over time聽聽
[884]
and then let's say that you go along聽
in retirement years and it pays out聽聽
[888]
all the money that it has paid you is more聽
than you ever put in and it's more than all聽聽
[895]
the interest that you earned in the annuity what聽
happens to the income it just keeps on going聽聽
[900]
so that is what we call additional money聽
it's money the term is mortality yield聽聽
[908]
sometimes referred to as mortality credits but聽
it is the additional money that comes from the聽聽
[913]
insurance company and how are they able to do that聽
they do it because they're using actuarial science聽聽
[919]
right it has to do with the law of large聽
numbers they're pooling assets they can't聽聽
[924]
do it with one or two people they have to have聽
thousands of people pooling their assets and so聽聽
[930]
that's something that only insurance companies聽
can do because some people will live shorter聽聽
[934]
some people will live longer and so an聽
annuity with an income stream it becomes聽聽
[942]
an income income insurance because聽
insurance companies guaranteed it聽聽
[947]
so coming back to the traditional asset聽
allocation model if you're going to use聽聽
[951]
bonds in your portfolio as you head into聽
retirement or as you're approaching retirement聽聽
[957]
then the safe withdrawal rate is聽
around two percent maybe three percent聽聽
[961]
so you that means you're not going to get as much聽
income but with a fixed next annuity for some聽聽
[967]
people you know that guarantee the withdrawal rate聽
is going to be higher so we can actually get more聽聽
[973]
income out without the fear of running out聽
if you're using traditional asset allocation聽聽
[979]
your bonds you can deplete them down to zero and聽
you're out of money fixed index annuity you can聽聽
[985]
take you get more income out and then it never聽
stops guaranteed for life so is is an annuity聽聽
[993]
an important or powerful financial tool it聽
is they're not for everyone it depends on聽聽
[998]
your age it depends on your circumstances and then聽
there's a whole other conversation we need to have聽聽

about taxes because taxes are a huge factor聽
and even even guys who specialize in annuities聽聽
[1012]
a lot of times they ignore the tax issues and聽
so ideally what you want is you want to have聽聽
[1020]
roth annuities translate that into roth income聽
so how would you like to have most of your income聽聽
[1028]
or at least a major part of聽
it ideally all of your income聽聽
[1032]
completely tax-free in retirement聽
so tax rate scope in the future
[1038]
you're completely isolated because your聽
income is tax free that can be accomplished聽聽
[1042]
with good planning so i just scratched the surface聽
of a heavily debated topic there's a lot to know聽聽
[1050]
a lot to understand and so i want to make it聽
