So, let's talk about Unity Software, ticker symbol聽 U. I'll try to keep the jokes to a minimum.聽聽聽聽

Unity IPOed on September 18th 2020 at around a $20聽 billion dollar market cap, closing at around $73聽聽

dollars per share.聽聽 During its initial rally over聽 the holidays, ARK Invest slowly averaged up until聽聽
[19]
Unity represented about 1% percent of all聽 of their actively managed dollars.聽聽 As its聽聽
[24]
price crashed after the first week of February,聽 they began aggressively loading up on the stock.
[29]
Today, Cathie Wood is holding over one and聽 a quarter billion dollars of Unity Software聽聽
[33]
across ARKK ARKK, ARKW ARKW, ARKQ ARKQ and聽 ARKX ARKX, making it ARK Invest's 8th biggest聽聽
[39]
position overall, out of about one hundred and聽 seventy-fivestocks.聽聽 Over the last month alone,聽聽
[44]
Cathie Wood has increased her position in聽 Unity Software by well over 10% percent,聽聽
[49]
while her total assets under management shrank聽 by more than 10% percent over the same period.聽聽聽聽

To me, that speaks very highly of Cathie聽 Wood's conviction in Ticker Symbol:聽聽

U. This is going to be a fun episode. (Sorry)

The thing that I think all of Cathie聽 Wood's biggest positions have in common聽聽
[64]
is that most investors are misunderstanding聽 at least part of the bigger picture,聽聽
[69]
so I'd like to talk about what Unity Software聽 does today, how it fits into this bigger picture,聽聽
[74]
and some of the things that make it a unique聽 competitor and investment.聽 Full disclosure,聽聽

I don't own any Unity stock except through聽 my sizeable position in ARKW, but may pick聽聽
[85]
up shares in the very near future as a result聽 of this research. Let's dive right into it.

Today, Unity Software allows developers to create聽 2D and 3D interactive experiences for every type聽聽
[97]
of platform, including PCs and Macs, gaming聽 consoles, and mobile devices.聽聽 Their primary聽聽
[102]
audience right now is game developers, but聽 I'll show you in a bit that they're extending聽聽
[107]
their development ecosystem to support much聽 more than just video games.聽聽 The thing Unity's聽聽
[112]
platform focuses on is lowering the barrier聽 of entry to develop these visual experiences,聽聽
[117]
kind of like how Shopify, ARK Invest's 4th biggest聽 position, lowers the barrier of entry to create聽聽
[123]
online businesses. Both, Unity and Shopify,聽 remove most of the need to learn how to code聽聽
[128]
in order to participate in their respective聽 markets.聽聽 In Unity's case, that means artists,聽聽
[133]
storytellers, and other types of content creators聽 can start bringing their vision to life much聽聽
[138]
faster instead of having to learn a skill that's聽 very different from their existing skillset.聽

Also, Unity's business model and their software聽 are very scalable.聽聽 Unity supports everyone from聽聽
[149]
huge studios that make multiplayer games requiring聽 powerful computers all the way down to individual聽聽
[155]
creators who just want to make a simple聽 mobile game.聽聽 The way I see it, Unity聽聽
[160]
Software's business falls into three categories.聽 The first is called Create Solutions.聽聽 These are聽聽
[165]
the tools that developers, artists, designers,聽 engineers, or architects use to create the actual聽聽
[171]
2D or 3D content.聽聽 Unity's core products are聽 available for free for smaller developers,聽聽
[176]
which include the development platform itself聽 and the visual scripting tools that let creators聽聽
[181]
start building their content without needing to聽 code.聽聽 The second category of Unity's features聽聽
[186]
is called Operate Solutions.聽聽 These are all the聽 things related to operating a game that aren't聽聽
[191]
necessarily part of the core gameplay loop聽 itself.聽聽 This includes things like hosting聽聽
[195]
services for multi-player games and supporting聽 voice chat between players.聽聽 This also includes聽聽
[201]
tools that help creators monetize their content聽 through advertisements or in-app purchases.聽

There are two special things about Unity's Operate聽 Solutions.聽聽 First, even if a creator isn't using聽聽
[212]
Unity's Create Solutions to build their actual聽 game, they can still use Unity's Operate Solutions聽聽
[217]
to manage all of these other features around it.聽聽聽 In fact,聽Unity has a service called Unity Ads,聽聽
[223]
which is its own mobile advertising platform聽 and auction system that anyone can plug into and聽聽
[229]
directly compete with Google's ad services in that聽 space.聽聽 Second, Unity follows a revenue sharing聽聽
[234]
model, where they take something like a 5% percent聽 cut of the client's revenue when it reaches聽聽
[239]
a certain threshold.聽聽 That way, Unity directly聽 scales with the revenue growth of their successful聽聽
[244]
clients, which keeps their incentives aligned聽 with their customers.聽聽 I really like that.聽
[249]
Speaking of aligning with their聽 customer base, Unity's platform follows聽聽
[252]
a develop-once-deploy-everywhere model where聽 creators can deploy their work to Playstation,聽聽
[258]
Xbox, Nintendo, MacOS and iOS, and Android聽 and Windows.聽聽 This is a big selling point.聽聽聽聽

That means different operating system and device聽 makers need to enter into long-term partnerships聽聽
[269]
with Unity Software, to ensure that creators聽 don't have to learn to write any extra code聽聽
[274]
just to get their projects onto one聽 specific platform.聽聽 As a result,聽聽

Unity's platform has become an industry-standard聽 content creation tool.聽聽 By their own estimates,聽聽
[284]
over half of the top 1,000 mobile games聽 in Apple鈥檚 App Store and on Google Play聽聽
[289]
have been created using Unity鈥檚 solutions.聽聽聽 Additionally, its platform has been used to聽聽
[293]
develop nearly 60% percent of the AR and VR聽 content, including viral mobile experiences聽聽
[300]
like Pokemon Go.聽聽 In fact, something like 90%聽 percent of the content on emerging AR platforms聽聽
[305]
is made using the Unity engine.聽 I'll get back聽 to this 90% percent number later in the episode.聽

Going back to the strategic partnerships聽 I mentioned, 94 of the top 100 global game聽聽
[310]
development companies are Unity's customers,聽 including Sony, Nintendo, Microsoft,聽聽
[310]
Electronic Arts, Tencent, Activision聽 Blizzard.聽聽 Unity's Create Solutions,聽聽
[312]
Operate Solutions, and Platform Partnerships work聽 together to form an end-to-end solution that isn't聽聽
[317]
easy to replicate by other visualization聽 engines, making it a pretty big moat.聽

There's one more thing I want to say聽 about gaming before I talk about the聽聽
[326]
other industries that Unity operates in.聽聽聽 It turns out that, over the last decade,聽聽
[331]
the gaming industry in general has been growing聽 by about 10% percent per year and mobile gaming聽聽
[336]
specifically has been growing by almost 25%聽 percent per year.聽聽 So, gaming is a huge, rapidly聽聽
[341]
growing market that's going to soon surpass聽 $200 billion dollars of revenue per year.聽聽聽聽

The reason I'm making a separate callout for聽 mobile gaming is because when Unity started, it聽聽
[351]
differentiated itself from its biggest competitor,聽 Unreal engine, by focusing on supporting mac games聽聽
[357]
and mobile games.聽聽 As a result, Unreal engine聽 powers some of the biggest PC and console games,聽聽
[362]
like Fortnite and Rocket League, while Unity聽 powers some of the most popular mobile games,聽聽
[367]
like Hearthstone and Pokemon Go. Any聽 way you slice the gaming industry,聽聽
[369]
it's a winner-take-most market with聽 only a few companies at the top.
[369]
This shift to mobile gaming is actually part of聽 a larger shift to mobile everything.聽聽 In fact,聽聽
[375]
the amount of time people are spending on聽 smartphones has increased by almost 30% percent聽聽
[380]
in the last 3 years and time spent on tablets聽 has increased by over 40% percent in that same聽聽
[384]
time frame.聽聽 More people are doing more work from聽 mobile devices more often, including professions聽聽
[385]
like architecture, design, engineering, product聽 prototyping, and more.聽聽 Likewise,聽Unity鈥檚 total聽聽
[387]
addressable market extends to industries beyond聽 gaming.聽聽 They are consistently investing to聽聽
[392]
expand their platforms to cater to industries聽 like architecture and engineering 3D designs,聽聽
[397]
automotive designs, 3D film and聽 animation creation.聽聽 Today,聽聽
[401]
less than 10% percent of their biggest聽 customers are from industries outside of gaming,聽聽
[405]
but I think this is a large opportunity for聽 Unity in the long term.聽聽 Unity's platform聽聽

is used by 8 out of the top 10 architectecture,聽 engineering, and design companies in the world,聽聽
[409]
as well as 9 out of the top 10 automotive聽 companies like Honda, Volvo, and BMW.

Think about all of the applications聽 for this kind of software outside of聽聽
[413]
gaming.聽聽 Architects and automotive engineers聽 can build digital twins of their buildings and聽聽
[418]
cars and start running tests on their聽 digital models.聽聽 Swapping out parts,聽聽
[422]
trying different materials, seeing how different聽 parts and sub-assemblies fit and work together,聽聽
[427]
or even simulating the customer experience聽 can all be done in a shared digital workspace聽聽
[432]
instead of through physical models and prototypes,聽 which are expensive to build and much harder to聽聽
[437]
update.聽聽 Think about real-estate applications聽 where you want to place furniture in a home聽聽
[442]
to stage a virtual walkthrough and can rearrange聽 the house in an infinite number of ways with the聽聽
[447]
push of a button, or even randomize the layout聽 of a house altogether.聽聽 Remember, for all of聽聽
[453]
these industries, Unity Software is providing聽 a solution that lets people do most of these聽聽
[458]
things with minimal code, so these professionals聽 don't have to learn new, separate skill to start聽聽
[464]
implementing these solutions.This idea of low-code聽 creation of virtual environments and digital twins聽聽
[470]
brings us right into the vision of Unity聽 Software's future, which I think has two parts.聽聽聽

The first part is fairly straightforward; they聽 will keep reinvesting into their Create Solutions,聽聽
[478]
Operate Solutions, and Strategic Partnerships to聽 scale with the mobile gaming market and continue聽聽
[484]
grow their customer base in other industries聽 beyond gaming.聽聽 I'll talk more about this聽聽

few game companies are pushing as a way to get聽 more people to buy into virtual and augmented聽聽

reality products, which is still decades away from聽 being a reality. Uh, a real reality, not a virtual聽聽

reality. Wait.聽 Since that 60 minute clip claimed聽 that the metaverse will be the new social network,聽聽
[599]
don't we turn to the king of current social聽 networks and see whether or not he has anything聽聽
[603]
good or bad to say about this technology?聽 Here's a quick clip of Mark Zuckerberg,聽聽
[608]
the CEO of Facebook, in an interview聽 with Marques Brownlee last fall.

So, Facebook is dedicating thousands of people聽 to virtual and augmented reality because they聽聽
[704]
see it as the next frontier for computing and the聽 internet.聽聽 Facebook also owns Oculus, a major聽聽
[709]
player in VR headsets, games, and equipment.聽聽聽 Here's an interesting fact: Facebook just reported聽聽
[715]
earnings and during the call, the word metaverse聽 was mentioned TWENTY TIMES. For reference,聽聽
[720]
the word advertising was mentioned twelve times.聽 I've linked the transcript of their call in the聽聽

description below, check it out for yourself.聽 I'm聽 extremely bullish on the metaverse and, actually,聽聽

so is ARK Invest.聽 Since I'm saving the financials聽 for Unity Software's earnings call in less than聽聽
[736]
a week, let me wrap up by showing you ARK聽 Invest's stance on this market as a whole.聽
[742]
If we go back to ARK Invest's Big Ideas report,聽 the third big idea was Virtual Worlds. Virtual聽聽
[747]
worlds today are in their infancy, but according聽 to ARK's research, revenues could compound at a聽聽
[752]
17% percent compound annual growth rate over the聽 next 5 years. The culmination of these virtual聽聽
[758]
worlds will ultimately be this Metaverse. Over聽 the last 10 years, gaming revenue has shifted聽聽
[763]
toward in-game purchases. By 2025, 95% percent of聽 global gaming revenue could be coming from in-game聽聽
[770]
purchases, according to ARK. Right now, this is聽 happening primarily through microtransactions聽聽
[774]
in mobile games, but the obvious implication is聽 that this will also be true for virtual goods,聽聽
[779]
services, and assets inside the metaverse. ARK聽 Invest also believes that the average time a聽聽
[784]
person spends playing video games will increase by聽 over 30% percent in the next five years, further聽聽
[789]
compounding in-game revenue by that amount. More聽 time playing means more time spending. That's聽聽
[794]
what's responsible for the exponential growth聽 of virtual gaming revenue in their bull case.
[799]
Market leaders like Snapchat, Apple, and of course聽 Facebook, are investing heavily in augmented聽聽
[804]
reality, encouraging widespread use of AR tools on聽 existing mobile devices, as well as consumer-grade聽聽
[811]
AR glasses, like Snapchat's Spectacles, which are聽 currently a hardware platform built for creators聽聽
[817]
looking to push the limits of immersive augmented聽 reality experiences. As a result of products like聽聽
[822]
this, the total AR market could scale from聽 under 1 billion dollars today to 130 billion聽聽
[828]
dollars by 2030, a compound annual growth聽 rate of over 60% percent for the next decade.聽聽
[833]
Even if you think ARK Invest's projection聽 is off by five years, that would still be an聽聽
[838]
almost 40% percent compound annual growth rate聽 for the next 15 years. The next step after AR聽聽
[843]
is VR. Based on the declining costs of VR headsets聽 and immersive software, like Facebook's Oculus聽聽
[849]
products, ARK Invest predicts that mass-market聽 products offering complete visual immersion could聽聽
[855]
hit smartphone-like adoption in 2030. Again, even聽 if they're off by 5 years, we're talking about聽聽
[861]
getting in front of an industry the size of smart聽 phones today. In my opinion, eventually, even聽聽
[866]
bigger, since AR and VR will eventually be able聽 to simulate phones and tablets, removing the need聽聽
[872]
to own real ones, just like Nintendo emulators on聽 computers remove the need to own a real one today.

When you add all of these factors up - the聽 increased time spent gaming, the increased聽聽
[878]
amount of in-game spend, new AR capabilities聽 on smart phones, followed by AR glasses,聽聽
[878]
then full immersion with mature VR capabilities聽 at scale - we're looking at a huge compound annual聽聽
[878]
growth rate. Remember when I said聽90% percent聽 of the content on emerging AR platforms is made聽聽
[883]
using the Unity engine? This rapidly growing聽 market is currently Unity Software's to lose.聽聽
[889]
Like I mentioned earlier, the other major聽 non-proprietary game engine is the Unreal聽聽
[893]
Engine. Unreal is owned by Epic Games,聽 which isn't currently publicly traded,聽聽
[898]
but guess who owns 40% percent of it? Tencent,聽 ticker symbol T C E H Y, which ARK Invest is聽聽
[904]
aggressively divesting from ever since the聽 start of these Chinese Regulatory crackdowns.聽
[909]
Tencent was ARK Invest's 26th biggest聽 position at the start of June,聽聽
[913]
with almost half a billion dollars in it. Today,聽 ARK Invest has just one tenth of that in Tencent,聽聽
[918]
making it their one hundred and twenty聽 eighth biggest position overall.聽聽
[922]
Yikes! Apple and Epic are also still in a聽 big legal battle over microtransactions and聽聽
[923]
platform fees on the iOS version of聽 Fortnite. By the way, I'm not saying聽聽
[924]
Tencent or Epic Games are bad companies聽 or that Unreal engine an inferior product,聽聽
[930]
but I do think Unity is currently positioned to聽 be the better and safer long-term investment for聽聽
[936]
developing experiences on mobile, augmented聽 reality, and virtual reality platforms.
