... And I want to shove even more money into tax聽 advantaged accounts to save for retirement! All聽聽
[5]
right we're going to hear more from that guy in聽 a minute. The purpose of this video is to explain聽聽
[9]
two tax tricks related to retirement savings in聽 the United States that have very similar names:聽聽
[14]
the Backdoor roth and the Mega backdoor roth,聽 but they're actually very different operations.聽聽
[19]
Now these are not official terms. These are聽 just slang terms that people use as shorthand聽聽
[24]
to describe multiple step maneuvers. Both of these聽 terms (backdoor roth and mega backdoor roth) seem聽聽
[30]
to have caught on on the internet when people聽 discuss these techniques, so they're convenient聽聽
[34]
for searching and quickly describing what you're聽 talking about. But you will not find these terms聽聽
[39]
in any official IRS documentation! Also make sure聽 you listen to the disclaimer at the end of this聽聽
[44]
video. This video is for general information聽 only; not tax advice! I'm just giving you the聽聽
[48]
gist of these mechanisms. There's also all sorts聽 of exceptions that may apply in your case. Now聽聽
[53]
let's hear a personality profile of someone who's聽 going to take advantage of the backdoor roth,聽聽
[58]
and then we'll hear a personality profile from聽 someone who wants to use the mega backdoor roth.聽聽
[62]
I'm just a regular person and i聽 would love to be able to contribute聽聽
[65]
up to six thousand dollars to a roth ira this聽 year to reduce taxes on my retirement savings,聽聽
[71]
but I can't because i make more than the聽 income limit! My roth ira contributions聽聽
[75]
are limited (or completely not allowed) by聽 the irs if I'm single and make over $125,000聽聽
[82]
or if i'm married filing jointly and we make聽 over $198,000. All I want to do is contribute聽聽
[87]
up to six thousand dollars to an ira. I'm the type聽 of guy that wants to do a MEGA backdoor roth ira.聽聽
[94]
I'm already saving a crap ton of money for聽 retirement, I already contribute the annual聽聽
[100]
maximum to an ira ($6,000) and I maxed out the聽 contributions to my employer's retirement fund,聽聽
[108]
my 401k. That's another $19,500 and I want to聽 shove even more money into tax-advantaged accounts聽聽
[116]
to save for retirement before I start thinking聽 about a regular taxable brokerage account.聽聽
[124]
All right now that we have the profiles of the聽 types of people interested in both of these two聽聽
[128]
maneuvers, let's walk through diagrams that聽 show exactly how they work. But in both cases聽聽
[133]
I already have other more in-depth videos on each聽 of these maneuvers, so this is just a high-level聽聽
[138]
introduction so that you can keep them straight in聽 your mind. For the backdoor roth ira contribution,聽聽
[143]
you would love to be able to put money (up to聽 $6000) directly into a roth IRA, but there is聽聽
[149]
a contribution income limit and if you make over聽 this limit you cannot contribute to a roth ira.聽聽
[155]
Now you could contribute your six thousand dollars聽 to a traditional IRA. Typically the whole point聽聽
[159]
of a traditional ira is to be able to take a聽 tax deduction, making that money effectively聽聽
[164]
pre-tax. But there's also an income limit on the聽 ability to take that tax deduction, and if you're聽聽
[170]
above the income limit for a roth IRA you're聽 almost certainly above the income limit to take a聽聽
[175]
deduction for your contributions to a traditional聽 IRA. But you can still put your money in that聽聽
[180]
account, and then once it's in the traditional聽 IRA you can convert it over to a roth IRA this聽聽
[186]
is where the origin of the backdoor phrase comes聽 you're getting into the roth IRA via a conversion聽聽
[192]
from traditional IRA, not via a contribution.聽 So the backdoor roth is an option for just about聽聽
[198]
anybody who wants to contribute up to $6,000 into聽 an IRA to take advantage of those tax savings (as聽聽
[203]
opposed to just investing in a brokerage account)聽 but would otherwise be unable to because they are聽聽
[208]
above the roth IRA income limit or the traditional聽 IRA deduction income limit. That's very different聽聽
[214]
from a mega backdoor roth. This is for someone聽 who's already maxed out their 401k with their聽聽
[220]
employer. They've contributed $19,500 to either聽 their pre-tax (their regular traditional pre-tax)聽聽
[228]
or roth 401ks with their employer. They've also聽 likely already contributed $6,000 to a roth IRA聽聽
[235]
(maybe via the Backdoor method) and they want to聽 get even more money into tax advantaged accounts.聽聽
[240]
There's another little-known bucket of聽 contributions to your 401k called the after tax聽聽
[246]
non-roth. It's still part of your 401k, but it's聽 like a different bucket inside your 401k and it is聽聽
[252]
not subject to the $19,500 annual limit. In fact聽 you can contribute up to $38,500 in this bucket聽聽
[261]
for a total of $58,000 in your entire 401k. Now聽 there's exceptions to that (see my other video)聽聽
[267]
so this is really for people who want to save聽 a ridiculous amount of money in tax advantaged聽聽
[271]
accounts. So when you put money in this bucket聽 there's a special provision that allows you to聽聽
[277]
roll that money out into a roth IRA. Why would you聽 do that? Well typically you don't want money to聽聽
[284]
sit in this type of bucket an after tax non-roth聽 account. You're taxed when you put your money in,聽聽
[290]
and you'll be taxed at income tax rates on any聽 earnings when you withdraw. But as soon as you聽聽
[295]
get it over into a roth IRA, it makes tax-free聽 earnings and tax-free withdrawals forever. It's聽聽
[300]
just as if you contributed all of this money聽 directly to a roth IRA. There's one big downside聽聽
[307]
to the mega backdoor roth: Whereas the back聽 door roth is available to just about anyone,聽聽
[312]
the mega backdoor roth is only possible if your聽 401k account has some very special provisions.聽聽
[318]
First of all it has to have the ability to聽 contribute these special after-tax non-roth聽聽
[323]
contributions, and I think less than half of聽 401k providers allow this type of contributions.聽聽
[329]
Plus, to make it really effective, it also聽 needs to allow these in-service withdrawals聽聽
[334]
or in-service rollover to roth IRA (or conversions聽 to roth 401 k). So the multi-step techniques that聽聽
[341]
these terms actually refer to: In the case of the聽 backdoor roth it is a non-deductible contribution聽聽
[347]
to a traditional ira, and then a subsequent聽 conversion of that money in your traditional聽聽
[352]
IRA over to roth IRA. Whereas in the mega backdoor聽 roth case, it's a contribution to your after tax聽聽
[359]
non-roth 401k. They're often just called "after聽 tax 401k," but i always like to specify "non-roth"聽聽
[364]
because roth 401ks are also after tax! Then聽 after you contribute that after tax, non-roth聽聽
[371]
money to your 401k, you can take an in-service聽 distribution and roll it over to your roth ira,聽聽
[377]
or an in-plan conversion to your roth 401k.聽 Check out my other videos for all the details.聽聽
