what is it and how does it affect聽 the economy well let's get started

so the crowding out effect is something in聽 essence that relates to public spending or聽聽

government spending and its effects on the private聽 sector so for example if the government were to聽聽

increase uh its spending here we'll just add a聽 little section it may come at the detriment of聽聽

private sector investments so we just lost some of聽 our investments which means that we lost potential聽聽

growth but there's some other negative effects聽 that can come about there are three main types聽聽

of crowding out so there is economy such as聽 stimulus and increased taxes social welfare and聽聽

infrastructure so one of the negative potential聽 effects of a stimulus package from a government聽聽

could be an increase in percentage rates or聽 interest rates on loans which will affect the聽聽

private sector in dramatic ways so i mentioned聽 that a company had borrowed one million dollars聽聽

and it had a two percent interest rate which聽 comes out to 20 000 well if there was a stimulus聽聽

package and the percentage or the interest聽 were to go up to 3 percent well you just added聽聽

half of the original interest value so instead of聽 it being 20 000 it's going to end up being 30 000聽聽

and now that the project may be under budget聽 or the cost may be excessive the company may聽聽

decide to completely scrap the project altogether聽 and therefore production is lost that's just one聽聽

example well what about if taxes were to go up聽 that means that a company is also going to lose聽聽

money and they may have to scrap production and聽 that can affect demand as well so even though聽聽

demand may go up for something production may聽 or supply may drop or supply may remain the same聽聽

and demand goes down because more people are聽 paying more taxes and they have less money to聽聽

spend consumer spending in this case we could聽 just blot out a bit of consumer spending here聽聽

in the case of increased taxes alternatively when聽 it comes to something like the federal reserve聽聽

they can take money out of the system and help聽 balance out the supply and demand aggregate issue聽聽

however that's not always going to be a perfect聽 solution the second type here is social welfare聽聽

if the government were to increase its spending聽 of course is going to also have to increase taxes聽聽

for social welfare projects but that also means聽 that the amount of money that companies are going聽聽

to be able to put out again because of increased聽 taxes is going to come out of investments so聽聽

that'll be less money from corporations and聽 various organizations being delivered to聽聽

charitable donations which could actually end up聽 being less overall if the private sector were to聽聽

be allowed to function freely when it comes to聽 the last type here infrastructure perhaps the聽聽

government is wanting to increase some spending聽 on infrastructure for example on something like聽聽

the highways so if you remember the highway聽 system was a network that was built in the 1900s聽聽

uh it was a pretty big project because it spanned聽 the entire nation much like the railroad system聽聽

originally but far more in depth so it connected聽 places that had never been connected before聽聽

and it had spanned the entire country creating聽 a logistics framework that allowed for a wide聽聽

variety of goods and services to travel the nation聽 much more freely at a reduced cost what does that聽聽

cost though well imagine that we have three types聽 of populations in the job market or that are you聽聽

know unemployed employed in the private sector and聽 employed in the government sector a public sector聽聽

well you can't just take from the unemployed聽 sector for a big infrastructure project聽聽

which is also going to close at the private聽 sector because of the way that things work聽聽

you're also going to be taking from the聽 private sector as well and these two groups聽聽

will then be working for the public sector and聽 now we also face reduced production there's also聽聽

something known as the crowding in effect which聽 is when a stimulus or other forms of government聽聽

spending can actually increase demand and help the聽 economy out but it is a very specific situation聽聽

in which that can occur crowding out is more聽 generally a frequent occurrence stimuli they聽聽

can help and they can hurt it depends on the聽 circumstances and what's going on at that time聽聽
